I always recommend to make copies of the application or scan and save it on your computer before sending so that we can refer to them for future reference

I believe, national ID is ID of country of your citizenship. If you are a canadian citizn, then you can use number of canadian citizenship certificate as national ID.

QQ about Application to Sponsor, Sponsorship Agreement and Undertaking (IMM 1344)

Q1. If you are found ineligible to sponsor, indicate whether you want to:
a) withdraw your sponsorship application. All processing fees less $75 will be refunded
b) Proceed with the application for permanent residence. Processing fees will be retained. b

I am sponsoring my parents and not sure which option to select. I don't understand how the permanent residence application will proceed (point b above) if I am found ineligible to sponsor? which option have you guys selected?

Choose the first one. The second is for humanitarian class. Even you are not eligible to sponsor they still can become residents.
