My friend is applying under CEC.
Her last 3 years of employment include a 4 month co-op term. Should this be included under employment reference letters?
Also, when filling in Schedule 8 form, do you need to write your co-op work experience?
Yes and yes. Not sure how important these are but I would include them just to be safe.
Emloyment letter: Yes
Schedule 8: If job falls under Skill level 0, A or B
In any case, the job has to be mentioned in previous history (eg, employment) in Schedule A.

My understanding is that only work experience that counts for CEC is
after graduation. Co-op and internship are not acceptable.
If your friend has only 4 months out of three years then you can just ignore that and go with 2 years and 8 months which is already more than enough.

It won't be counted, but you must still include it. Letters for all employment in the past 3 years in Canada; all skilled employment must be listed on the form. It's part of your background information. "Ignoring" required information is risky business -
