My husband and I will be applying this month for Outland Spousal Sponsorship. Are we able to apply for Application for work permit inside Canada while he is residing in USA? Or do we have to wait until he is in Canada to apply?

We want to limit the amount of time where he can't work. This part of the paperwork has me so lost!

No - you cannot. Open work permits are only available to those who apply inland.
 
So just to be clear - if you apply outland and then he comes to Canada - he will still not qualify for an OWP.

To qualify for an OWP, he would need to come to Canada and you would need to sponsor him inland.

I'm not sure what you mean by "already here". Are you asking about coming to Canada before he has PR or after? Once he is a permanent resident, he does not need a work permit in order to be able to work.

Oh! I was under the impression that there was a second application process required to work above PR. I understand now that PR gives him the ability to work.
